We Think Odakyu Electric Railway (TSE:9007) Is Taking Some Risk With Its Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Odakyu Electric Railway Co., Ltd. (TSE:9007) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. How Healthy Is Odakyu Electric Railway's Balance Sheet?
We can see from the most recent balance sheet that Odakyu Electric Railway had liabilities of JP¥344.3b falling due within a year, and liabilities of JP¥476.4b due beyond that. Offsetting this, it had JP¥35.0b in cash and JP¥28.0b in receivables that were due within 12 months. So its liabilities total JP¥757.7b more than the combination of its cash and short-term receivables.
When you consider that this deficiency exceeds the company's JP¥587.7b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

On the face of it, Odakyu Electric Railway's conversion of EBIT to free cash flow left us tentative about the stock, and its net debt to EBITDA was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, it seems to us that Odakyu Electric Railway's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
