When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Tobu Railway Co., Ltd. (TSE:9001) makes use of debt. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. How Healthy Is Tobu Railway's Balance Sheet?

According to the last reported balance sheet, Tobu Railway had liabilities of JP¥411.8b due within 12 months, and liabilities of JP¥748.1b due beyond 12 months. Offsetting these obligations, it had cash of JP¥36.3b as well as receivables valued at JP¥68.0b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by JP¥1.06t.

This deficit casts a shadow over the JP¥503.0b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Tobu Railway would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. We saw Tobu Railway grow its EBIT by 2.2% in the last twelve months. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. In the last three years, Tobu Railway's free cash flow amounted to 39% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.

Our View

On the face of it, Tobu Railway's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Overall, we think it's fair to say that Tobu Railway has enough debt that there are some real risks around the balance sheet. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. When analysing debt levels, the balance sheet is the obvious place to start.
