Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Uniform Next Co., Ltd. (TSE:3566) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does Uniform Next Carry?
The image below, which you can click on for greater detail, shows that at September 2024 Uniform Next had debt of JP¥433.0m, up from none in one year. But it also has JP¥2.21b in cash to offset that, meaning it has JP¥1.78b net cash.
How Healthy Is Uniform Next's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Uniform Next had liabilities of JP¥1.25b due within 12 months and liabilities of JP¥333.0m due beyond that. On the other hand, it had cash of JP¥2.21b and JP¥324.0m worth of receivables due within a year. So it can boast JP¥948.0m more liquid assets than total liabilities.
This surplus suggests that Uniform Next is using debt in a way that is appears to be both safe and conservative. Given it has easily adequate short term liquidity, we don't think it will have any issues with its lenders. Succinctly put, Uniform Next boasts net cash, so it's fair to say it does not have a heavy debt load!
But the other side of the story is that Uniform Next saw its EBIT decline by 3.7% over the last year. If earnings continue to decline at that rate the company may have increasing difficulty managing its debt load. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Uniform Next's earnings that will influence how the balance sheet holds up in the future. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. While Uniform Next has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Over the last three years, Uniform Next recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.
Summing Up
While it is always sensible to investigate a company's debt, in this case Uniform Next has JP¥1.78b in net cash and a decent-looking balance sheet. So we are not troubled with Uniform Next's debt use. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. Case in point: We've spotted 1 warning sign for Uniform Next you should be aware of.
