gumi Inc. (TSE:3903) May Have Run Too Fast Too Soon With Recent 32% Price Plummet
gumi Inc. (TSE:3903) shares have had a horrible month, losing 32% after a relatively good period beforehand. The recent drop has obliterated the annual return, with the share price now down 9.3% over that longer period.
In spite of the heavy fall in price, there still wouldn't be many who think gumi's price-to-sales (or "P/S") ratio of 1.7x is worth a mention when the median P/S in Japan's Entertainment industry is similar at about 1.3x. While this might not raise any eyebrows, if the P/S ratio is not justified investors could be missing out on a potential opportunity or ignoring looming disappointment.

How gumi Has Been Performing
For example, consider that gumi's financial performance has been poor lately as its revenue has been in decline. Perhaps investors believe the recent revenue performance is enough to keep in line with the industry, which is keeping the P/S from dropping off. If not, then existing shareholders may be a little nervous about the viability of the share price.
Although there are no analyst estimates available for gumi, take a look at this free data-rich visualisation to see how the company stacks up on earnings, revenue and cash flow. What Are Revenue Growth Metrics Telling Us About The P/S?
The only time you'd be comfortable seeing a P/S like gumi's is when the company's growth is tracking the industry closely.
In reviewing the last year of financials, we were disheartened to see the company's revenues fell to the tune of 13%. As a result, revenue from three years ago have also fallen 40% overall. Accordingly, shareholders would have felt downbeat about the medium-term rates of revenue growth.
Weighing that medium-term revenue trajectory against the broader industry's one-year forecast for expansion of 25% shows it's an unpleasant look.
With this in mind, we find it worrying that gumi's P/S exceeds that of its industry peers. Apparently many investors in the company are way less bearish than recent times would indicate and aren't willing to let go of their stock right now. Only the boldest would assume these prices are sustainable as a continuation of recent revenue trends is likely to weigh on the share price eventually.
What We Can Learn From gumi's P/S?
With its share price dropping off a cliff, the P/S for gumi looks to be in line with the rest of the Entertainment industry. Typically, we'd caution against reading too much into price-to-sales ratios when settling on investment decisions, though it can reveal plenty about what other market participants think about the company.
Our look at gumi revealed its shrinking revenues over the medium-term haven't impacted the P/S as much as we anticipated, given the industry is set to grow. Even though it matches the industry, we're uncomfortable with the current P/S ratio, as this dismal revenue performance is unlikely to support a more positive sentiment for long. If recent medium-term revenue trends continue, it will place shareholders' investments at risk and potential investors in danger of paying an unnecessary premium.
