Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Dowa Holdings Co., Ltd. (TSE:5714) does carry debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The image below, which you can click on for greater detail, shows that Dowa Holdings had debt of JP¥72.8b at the end of June 2024, a reduction from JP¥110.8b over a year. On the flip side, it has JP¥56.4b in cash leading to net debt of about JP¥16.5b.
A Look At Dowa Holdings' Liabilities
Zooming in on the latest balance sheet data, we can see that Dowa Holdings had liabilities of JP¥202.8b due within 12 months and liabilities of JP¥65.2b due beyond that. Offsetting these obligations, it had cash of JP¥56.4b as well as receivables valued at JP¥88.6b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by JP¥123.0b.
This deficit isn't so bad because Dowa Holdings is worth JP¥286.9b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Dowa Holdings has a low debt to EBITDA ratio of only 0.27. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So there's no doubt this company can take on debt while staying cool as a cucumber. The good news is that Dowa Holdings has increased its EBIT by 5.4% over twelve months, which should ease any concerns about debt repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Dowa Holdings's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Happily, Dowa Holdings's impressive interest cover implies it has the upper hand on its debt. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Taking all this data into account, it seems to us that Dowa Holdings takes a pretty sensible approach to debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns.
