Is Eurotech (BIT:ETH) Using Too Much Debt?

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Eurotech S.p.A. (BIT:ETH) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Eurotech's Net Debt?

As you can see below, at the end of September 2022, Eurotech had €30.0m of debt, up from €28.8m a year ago. Click the image for more detail. However, it also had €14.8m in cash, and so its net debt is €15.2m.

A Look At Eurotech's Liabilities

The latest balance sheet data shows that Eurotech had liabilities of €45.1m due within a year, and liabilities of €22.3m falling due after that. Offsetting these obligations, it had cash of €14.8m as well as receivables valued at €16.9m due within 12 months. So it has liabilities totalling €35.6m more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since Eurotech has a market capitalization of €134.1m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Eurotech can strengthen its balance sheet over time. Over 12 months, Eurotech reported revenue of €79m, which is a gain of 30%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.

Caveat Emptor

Despite the top line growth, Eurotech still had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost €2.1m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. However, it doesn't help that it burned through €9.5m of cash over the last year. So suffice it to say we consider the stock very risky. When we look at a riskier company, we like to check how their profits (or losses) are trending over time.
