Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Mondo TV S.p.A. (BIT:MTV) makes use of debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Mondo TV's Net Debt?
The image below, which you can click on for greater detail, shows that Mondo TV had debt of €9.93m at the end of June 2024, a reduction from €10.4m over a year. However, it also had €2.95m in cash, and so its net debt is €6.98m.
A Look At Mondo TV's Liabilities
According to the last reported balance sheet, Mondo TV had liabilities of €8.59m due within 12 months, and liabilities of €9.49m due beyond 12 months. On the other hand, it had cash of €2.95m and €4.78m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by €10.3m.
This deficit is considerable relative to its market capitalization of €11.5m, so it does suggest shareholders should keep an eye on Mondo TV's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Mondo TV's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
In the last year Mondo TV had a loss before interest and tax, and actually shrunk its revenue by 60%, to €9.3m. That makes us nervous, to say the least.
Caveat Emptor
Not only did Mondo TV's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost €250k at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. On the bright side, we note that trailing twelve month EBIT is worse than the free cash flow of €1.7m and the profit of €2.1m. So if we focus on those metrics there seems to be a chance the company will manage its debt without much trouble. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. Case in point: We've spotted 4 warning signs for Mondo TV you should be aware of, and 1 of them shouldn't be ignored.
