Is Casta Diva Group (BIT:CDG) A Risky Investment?

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Casta Diva Group S.p.A. (BIT:CDG) does use debt in its business. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Casta Diva Group Carry?

You can click the graphic below for the historical numbers, but it shows that as of December 2021 Casta Diva Group had €7.58m of debt, an increase on €6.84m, over one year. However, it does have €3.85m in cash offsetting this, leading to net debt of about €3.73m.

A Look At Casta Diva Group's Liabilities

The latest balance sheet data shows that Casta Diva Group had liabilities of €19.6m due within a year, and liabilities of €4.10m falling due after that. Offsetting these obligations, it had cash of €3.85m as well as receivables valued at €14.4m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €5.49m.

This deficit isn't so bad because Casta Diva Group is worth €12.3m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Casta Diva Group will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Over 12 months, Casta Diva Group reported revenue of €27m, which is a gain of 67%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.

Caveat Emptor

Even though Casta Diva Group managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Indeed, it lost a very considerable €1.8m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. However, it doesn't help that it burned through €60k of cash over the last year. So suffice it to say we do consider the stock to be risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
