OVS (BIT:OVS) May Have Issues Allocating Its Capital

If you're looking for a multi-bagger, there's a few things to keep an eye out for. Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. In light of that, when we looked at OVS (BIT:OVS) and its ROCE trend, we weren't exactly thrilled.

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on OVS is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.056 = €117m ÷ (€2.8b - €753m) (Based on the trailing twelve months to July 2022).

Thus, OVS has an ROCE of 5.6%. Ultimately, that's a low return and it under-performs the Luxury industry average of 8.8%.

What Does the ROCE Trend For OVS Tell Us?

We weren't thrilled with the trend because OVS' ROCE has reduced by 29% over the last five years, while the business employed 48% more capital. However, some of the increase in capital employed could be attributed to the recent capital raising that's been completed prior to their latest reporting period, so keep that in mind when looking at the ROCE decrease. OVS probably hasn't received a full year of earnings yet from the new funds it raised, so these figures should be taken with a grain of salt. It's also worth noting the company's latest EBIT figure is within 10% of the previous year, so it's fair to assign the ROCE drop largely to the capital raise.

What We Can Learn From OVS' ROCE

Even though returns on capital have fallen in the short term, we find it promising that revenue and capital employed have both increased for OVS. However, despite the promising trends, the stock has fallen 17% over the last five years, so there might be an opportunity here for astute investors. As a result, we'd recommend researching this stock further to uncover what other fundamentals of the business can show us.
