Here's Why Patel Integrated Logistics (NSE:PATINTLOG) Has A Meaningful Debt Burden

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Patel Integrated Logistics Limited (NSE:PATINTLOG) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. As you can see below, Patel Integrated Logistics had ₹228.6m of debt at September 2023, down from ₹596.4m a year prior. However, it does have ₹112.9m in cash offsetting this, leading to net debt of about ₹115.7m.

How Healthy Is Patel Integrated Logistics' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Patel Integrated Logistics had liabilities of ₹308.3m due within 12 months and liabilities of ₹154.0m due beyond that. Offsetting these obligations, it had cash of ₹112.9m as well as receivables valued at ₹834.5m due within 12 months. So it actually has ₹485.1m more liquid assets than total liabilities.

This surplus strongly suggests that Patel Integrated Logistics has a rock-solid balance sheet (and the debt is of no concern whatsoever). On this view, lenders should feel as safe as the beloved of a black-belt karate master.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Looking at its net debt to EBITDA of 1.3 and interest cover of 3.1 times, it seems to us that Patel Integrated Logistics is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Shareholders should be aware that Patel Integrated Logistics's EBIT was down 24% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Patel Integrated Logistics's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Patel Integrated Logistics burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

Both Patel Integrated Logistics's EBIT growth rate and its conversion of EBIT to free cash flow were discouraging. But at least its level of total liabilities is a gleaming silver lining to those clouds. Taking the abovementioned factors together we do think Patel Integrated Logistics's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
