Are Alankit Limited's (NSE:ALANKIT) Fundamentals Good Enough to Warrant Buying Given The Stock's Recent Weakness?

Return on equity can be calculated by using the formula:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Alankit is:

Why Is ROE Important For Earnings Growth?

We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

When you first look at it, Alankit's ROE doesn't look that attractive. However, the fact that the company's ROE is higher than the average industry ROE of 7.9%, is definitely interesting. This certainly adds some context to Alankit's moderate 7.7% net income growth seen over the past five years. Bear in mind, the company does have a moderately low ROE. It is just that the industry ROE is lower. Therefore, the growth in earnings could also be the result of other factors. For example, it is possible that the broader industry is going through a high growth phase, or that the company has a low payout ratio.

By doing so, they will have an idea if the stock is headed into clear blue waters or if swampy waters await. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if Alankit is trading on a high P/E or a low P/E, relative to its industry.

Is Alankit Using Its Retained Earnings Effectively?

Alankit has a low three-year median payout ratio of 20%, meaning that the company retains the remaining 80% of its profits. This suggests that the management is reinvesting most of the profits to grow the business.

Besides, Alankit has been paying dividends over a period of six years. This shows that the company is committed to sharing profits with its shareholders.

In total, it does look like Alankit has some positive aspects to its business. Specifically, we like that the company is reinvesting a huge chunk of its profits at a respectable rate of return. This of course has caused the company to see a good amount of growth in its earnings.
