Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Hubtown Limited (NSE:HUBTOWN) does carry debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Hubtown's Debt?
The image below, which you can click on for greater detail, shows that Hubtown had debt of ₹5.30b at the end of March 2021, a reduction from ₹8.60b over a year. However, it does have ₹6.68b in cash offsetting this, leading to net cash of ₹1.39b.
How Healthy Is Hubtown's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Hubtown had liabilities of ₹26.3b due within 12 months and liabilities of ₹3.62b due beyond that. On the other hand, it had cash of ₹6.68b and ₹2.84b worth of receivables due within a year. So it has liabilities totalling ₹20.4b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the ₹2.62b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Hubtown would probably need a major re-capitalization if its creditors were to demand repayment. Hubtown boasts net cash, so it's fair to say it does not have a heavy debt load, even if it does have very significant liabilities, in total.
Shareholders should be aware that Hubtown's EBIT was down 68% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But it is Hubtown's earnings that will influence how the balance sheet holds up in the future. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Hubtown may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. In the last three years, Hubtown basically broke even on a free cash flow basis. While many companies do operate at break-even, we prefer see substantial free cash flow, especially if a it already has dead.
Summing up
Although Hubtown's balance sheet isn't particularly strong, due to the total liabilities, it is clearly positive to see that it has net cash of ₹1.39b. However, we do find both Hubtown's level of total liabilities and its EBIT growth rate troubling. So even though it has net cash, we do think the business has some risks worth watching. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
