The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Prestige Estates Projects Limited (NSE:PRESTIGE) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Prestige Estates Projects's Debt?
You can click the graphic below for the historical numbers, but it shows that as of September 2023 Prestige Estates Projects had ₹95.2b of debt, an increase on ₹64.5b, over one year. However, it does have ₹18.5b in cash offsetting this, leading to net debt of about ₹76.6b.
How Strong Is Prestige Estates Projects' Balance Sheet?
We can see from the most recent balance sheet that Prestige Estates Projects had liabilities of ₹249.1b falling due within a year, and liabilities of ₹57.0b due beyond that. On the other hand, it had cash of ₹18.5b and ₹19.7b worth of receivables due within a year. So its liabilities total ₹267.9b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of ₹381.9b, so it does suggest shareholders should keep an eye on Prestige Estates Projects' use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
While Prestige Estates Projects's debt to EBITDA ratio (3.7) suggests that it uses some debt, its interest cover is very weak, at 2.3, suggesting high leverage. It seems clear that the cost of borrowing money is negatively impacting returns for shareholders, of late. The good news is that Prestige Estates Projects grew its EBIT a smooth 47% over the last twelve months. There's no doubt that we learn most about debt from the balance sheet. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Prestige Estates Projects recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.
Our View
Neither Prestige Estates Projects's ability to cover its interest expense with its EBIT nor its conversion of EBIT to free cash flow gave us confidence in its ability to take on more debt. But its EBIT growth rate tells a very different story, and suggests some resilience. Taking the abovementioned factors together we do think Prestige Estates Projects's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet.
