Weak Financial Prospects Seem To Be Dragging Down EPL Limited (NSE:EPL) Stock

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for EPL is:

12% = ₹2.6b ÷ ₹22b (Based on the trailing twelve months to December 2024).

The 'return' is the yearly profit. Another way to think of that is that for every ₹1 worth of equity, the company was able to earn ₹0.12 in profit.

Why Is ROE Important For Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

EPL's Earnings Growth And 12% ROE

On the face of it, EPL's ROE is not much to talk about. Yet, a closer study shows that the company's ROE is similar to the industry average of 10%. On the other hand, EPL reported a fairly low 2.9% net income growth over the past five years. Bear in mind, the company's ROE is not very high . So this could also be one of the reasons behind the company's low growth in earnings.

With a high three-year median payout ratio of 60% (or a retention ratio of 40%), most of EPL's profits are being paid to shareholders. This definitely contributes to the low earnings growth seen by the company.

In addition, EPL has been paying dividends over a period of at least ten years suggesting that keeping up dividend payments is way more important to the management even if it comes at the cost of business growth.
