The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies TAKE Solutions Limited (NSE:TAKE) makes use of debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we think about a company's use of debt, we first look at cash and debt together.

How Much Debt Does TAKE Solutions Carry?
You can click the graphic below for the historical numbers, but it shows that TAKE Solutions had ₹453.2m of debt in March 2022, down from ₹5.14b, one year before. However, because it has a cash reserve of ₹295.0m, its net debt is less, at about ₹158.3m.
How Healthy Is TAKE Solutions' Balance Sheet?
The latest balance sheet data shows that TAKE Solutions had liabilities of ₹10.1b due within a year, and liabilities of ₹357.2m falling due after that. Offsetting these obligations, it had cash of ₹295.0m as well as receivables valued at ₹1.18b due within 12 months. So its liabilities total ₹8.95b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the ₹3.67b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, TAKE Solutions would probably need a major re-capitalization if its creditors were to demand repayment. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since TAKE Solutions will need earnings to service that debt. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
In the last year TAKE Solutions had a loss before interest and tax, and actually shrunk its revenue by 15%, to ₹6.6b. We would much prefer see growth.
Caveat Emptor
While TAKE Solutions's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Its EBIT loss was a whopping ₹725m. When we look at that alongside the significant liabilities, we're not particularly confident about the company. It would need to improve its operations quickly for us to be interested in it. It's fair to say the loss of ₹889m didn't encourage us either; we'd like to see a profit. In the meantime, we consider the stock to be risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. For example, we've discovered 2 warning signs for TAKE Solutions (1 is a bit concerning!) that you should be aware of before investing here.
