Importantly, SEL Manufacturing Company Limited (NSE:SELMC) does carry debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The image below, which you can click on for greater detail, shows that SEL Manufacturing had debt of ₹9.33b at the end of September 2023, a reduction from ₹10.3b over a year. And it doesn't have much cash, so its net debt is about the same.
How Strong Is SEL Manufacturing's Balance Sheet?
The latest balance sheet data shows that SEL Manufacturing had liabilities of ₹2.50b due within a year, and liabilities of ₹8.62b falling due after that. Offsetting these obligations, it had cash of ₹28.0m as well as receivables valued at ₹13.8m due within 12 months. So its liabilities total ₹11.1b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the ₹3.04b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, SEL Manufacturing would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But it is SEL Manufacturing's earnings that will influence how the balance sheet holds up in the future. Over 12 months, SEL Manufacturing reported revenue of ₹6.9b, which is a gain of 57%, although it did not report any earnings before interest and tax. Shareholders probably have their fingers crossed that it can grow its way to profits.
Caveat Emptor
Despite the top line growth, SEL Manufacturing still had an earnings before interest and tax (EBIT) loss over the last year. Its EBIT loss was a whopping ₹2.0b. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. Of course, it may be able to improve its situation with a bit of luck and good execution. Nevertheless, we would not bet on it given that it lost ₹2.3b in just last twelve months, and it doesn't have much by way of liquid assets. So while it's not wise to assume the company will fail, we do think it's risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
