Here's Why KNR Constructions (NSE:KNRCON) Can Manage Its Debt Responsibly

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that KNR Constructions Limited (NSE:KNRCON) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. You can click the graphic below for the historical numbers, but it shows that as of March 2024 KNR Constructions had ₹12.6b of debt, an increase on ₹6.52b, over one year. However, because it has a cash reserve of ₹4.51b, its net debt is less, at about ₹8.12b.

How Strong Is KNR Constructions' Balance Sheet?

The latest balance sheet data shows that KNR Constructions had liabilities of ₹11.0b due within a year, and liabilities of ₹12.0b falling due after that. Offsetting these obligations, it had cash of ₹4.51b as well as receivables valued at ₹6.76b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹11.8b.

Given KNR Constructions has a market capitalization of ₹99.9b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

But the stark truth is that we are concerned by its conversion of EBIT to free cash flow. Taking all this data into account, it seems to us that KNR Constructions takes a pretty sensible approach to debt. While that brings some risk, it can also enhance returns for shareholders.
