Weak Statutory Earnings May Not Tell The Whole Story For K2 Infragen (NSE:K2INFRA)
The market wasn't impressed with the soft earnings from K2 Infragen Limited (NSE:K2INFRA) recently. We did some analysis, and found that there are some reasons to be cautious about the headline numbers.

Zooming In On K2 Infragen's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to September 2024, K2 Infragen had an accrual ratio of 0.50. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. Even though it reported a profit of ₹106.7m, a look at free cash flow indicates it actually burnt through ₹223m in the last year. It's worth noting that K2 Infragen generated positive FCF of ₹4.1m a year ago, so at least they've done it in the past.

As we discussed above, we think K2 Infragen's earnings were not supported by free cash flow, which might concern some investors. For this reason, we think that K2 Infragen's statutory profits may be a bad guide to its underlying earnings power, and might give investors an overly positive impression of the company.
