Here's Why Dynamatic Technologies (NSE:DYNAMATECH) Has A Meaningful Debt Burden

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Dynamatic Technologies Limited (NSE:DYNAMATECH) does carry debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is Dynamatic Technologies's Debt?

You can click the graphic below for the historical numbers, but it shows that Dynamatic Technologies had ₹4.32b of debt in September 2024, down from ₹5.11b, one year before. However, it also had ₹530.0m in cash, and so its net debt is ₹3.79b.

How Strong Is Dynamatic Technologies' Balance Sheet?

We can see from the most recent balance sheet that Dynamatic Technologies had liabilities of ₹5.77b falling due within a year, and liabilities of ₹3.15b due beyond that. Offsetting these obligations, it had cash of ₹530.0m as well as receivables valued at ₹2.52b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹5.88b.

Of course, Dynamatic Technologies has a market capitalization of ₹57.8b, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While we wouldn't worry about Dynamatic Technologies's net debt to EBITDA ratio of 2.7, we think its super-low interest cover of 1.9 times is a sign of high leverage. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Even more troubling is the fact that Dynamatic Technologies actually let its EBIT decrease by 5.0% over the last year. If that earnings trend continues the company will face an uphill battle to pay off its debt. There's no doubt that we learn most about debt from the balance sheet. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. Looking at the most recent three years, Dynamatic Technologies recorded free cash flow of 50% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.

Our View

Dynamatic Technologies's struggle to cover its interest expense with its EBIT had us second guessing its balance sheet strength, but the other data-points we considered were relatively redeeming. But on the bright side, its ability to to handle its total liabilities isn't too shabby at all. Looking at all the angles mentioned above, it does seem to us that Dynamatic Technologies is a somewhat risky investment as a result of its debt. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
