Suny Cellular Communication (TLV:SNCM) Seems To Use Debt Rather Sparingly

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Suny Cellular Communication Ltd (TLV:SNCM) makes use of debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. You can click the graphic below for the historical numbers, but it shows that Suny Cellular Communication had ₪130.6m of debt in March 2021, down from ₪137.9m, one year before. However, it also had ₪63.9m in cash, and so its net debt is ₪66.7m.

How Healthy Is Suny Cellular Communication's Balance Sheet?

According to the last reported balance sheet, Suny Cellular Communication had liabilities of ₪69.9m due within 12 months, and liabilities of ₪125.4m due beyond 12 months. Offsetting this, it had ₪63.9m in cash and ₪270.5m in receivables that were due within 12 months. So it actually has ₪139.0m more liquid assets than total liabilities.

This luscious liquidity implies that Suny Cellular Communication's balance sheet is sturdy like a giant sequoia tree. Having regard to this fact, we think its balance sheet is as strong as an ox.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While Suny Cellular Communication's low debt to EBITDA ratio of 1.2 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 3.4 times last year does give us pause. So we'd recommend keeping a close eye on the impact financing costs are having on the business. We saw Suny Cellular Communication grow its EBIT by 7.9% in the last twelve months. That's far from incredible but it is a good thing, when it comes to paying off debt. When analysing debt levels, the balance sheet is the obvious place to start. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. That puts it in a very strong position to pay down debt.

Our View

The good news is that Suny Cellular Communication's demonstrated ability to convert EBIT to free cash flow delights us like a fluffy puppy does a toddler. But, on a more sombre note, we are a little concerned by its interest cover. Overall, we don't think Suny Cellular Communication is taking any bad risks, as its debt load seems modest. So we're not worried about the use of a little leverage on the balance sheet. There's no doubt that we learn most about debt from the balance sheet.
