Delek Automotive Systems (TLV:DLEA) Has No Shortage Of Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Delek Automotive Systems Ltd (TLV:DLEA) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Healthy Is Delek Automotive Systems' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Delek Automotive Systems had liabilities of ₪3.92b due within 12 months and liabilities of ₪3.65b due beyond that. On the other hand, it had cash of ₪77.5m and ₪1.39b worth of receivables due within a year. So its liabilities total ₪6.10b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the ₪2.91b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Delek Automotive Systems would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. This cold hard cash means it can reduce its debt when it wants to.

Our View

On the face of it, Delek Automotive Systems's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Taking into account all the aforementioned factors, it looks like Delek Automotive Systems has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. The balance sheet is clearly the area to focus on when you are analysing debt.
