Here's Why Summit Real Estate Holdings (TLV:SMT) Is Weighed Down By Its Debt Load

As with many other companies Summit Real Estate Holdings Ltd (TLV:SMT) makes use of debt. But should shareholders be worried about its use of debt?

A Look At Summit Real Estate Holdings' Liabilities

We can see from the most recent balance sheet that Summit Real Estate Holdings had liabilities of ₪1.06b falling due within a year, and liabilities of ₪4.97b due beyond that. Offsetting this, it had ₪1.23b in cash and ₪113.7m in receivables that were due within 12 months. So its liabilities total ₪4.68b more than the combination of its cash and short-term receivables.

When you consider that this deficiency exceeds the company's ₪3.47b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Summit Real Estate Holdings has a rather high debt to EBITDA ratio of 9.2 which suggests a meaningful debt load. But the good news is that it boasts fairly comforting interest cover of 2.6 times, suggesting it can responsibly service its obligations. On the other hand, Summit Real Estate Holdings grew its EBIT by 26% in the last year. If it can maintain that kind of improvement, its debt load will begin to melt away like glaciers in a warming world. The balance sheet is clearly the area to focus on when you are analysing debt. Our View

To be frank both Summit Real Estate Holdings's net debt to EBITDA and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. But at least it's pretty decent at growing its EBIT; that's encouraging. Overall, it seems to us that Summit Real Estate Holdings's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. When analysing debt levels, the balance sheet is the obvious place to start.
