These 4 Measures Indicate That Summit Real Estate Holdings (TLV:SMT) Is Using Debt In A Risky Way
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Summit Real Estate Holdings Ltd (TLV:SMT) makes use of debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. As you can see below, at the end of September 2022, Summit Real Estate Holdings had ₪4.38b of debt, up from ₪2.93b a year ago. Click the image for more detail. However, it also had ₪1.05b in cash, and so its net debt is ₪3.33b.
How Strong Is Summit Real Estate Holdings' Balance Sheet?
According to the last reported balance sheet, Summit Real Estate Holdings had liabilities of ₪973.8m due within 12 months, and liabilities of ₪4.40b due beyond 12 months. Offsetting these obligations, it had cash of ₪1.05b as well as receivables valued at ₪124.0m due within 12 months. So it has liabilities totalling ₪4.19b more than its cash and near-term receivables, combined.
Given this deficit is actually higher than the company's market capitalization of ₪2.90b, we think shareholders really should watch Summit Real Estate Holdings's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). But the good news is that it boasts fairly comforting interest cover of 3.9 times, suggesting it can responsibly service its obligations. Even worse, Summit Real Estate Holdings saw its EBIT tank 27% over the last 12 months. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, Summit Real Estate Holdings saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both Summit Real Estate Holdings's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. And furthermore, its level of total liabilities also fails to instill confidence. Considering all the factors previously mentioned, we think that Summit Real Estate Holdings really is carrying too much debt. To us, that makes the stock rather risky, like walking through a dog park with your eyes closed. But some investors may feel differently. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
