There are a few key trends to look for if we want to identify the next multi-bagger. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. Having said that, from a first glance at Zanlakol (TLV:ZNKL) we aren't jumping out of our chairs at how returns are trending, but let's have a deeper look.

Understanding Return On Capital Employed (ROCE)

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on Zanlakol is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.15 = ₪30m ÷ (₪309m - ₪113m) (Based on the trailing twelve months to March 2021).

So, Zanlakol has an ROCE of 15%. On its own, that's a standard return, however it's much better than the 11% generated by the Food industry.

What The Trend Of ROCE Can Tell Us

On the surface, the trend of ROCE at Zanlakol doesn't inspire confidence. To be more specific, ROCE has fallen from 19% over the last five years. However it looks like Zanlakol might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.

The Bottom Line On Zanlakol's ROCE

Bringing it all together, while we're somewhat encouraged by Zanlakol's reinvestment in its own business, we're aware that returns are shrinking. Although the market must be expecting these trends to improve because the stock has gained 59% over the last five years. But if the trajectory of these underlying trends continue, we think the likelihood of it being a multi-bagger from here isn't high.
