Kvutzat Acro (TLV:ACRO) Strong Profits May Be Masking Some Underlying Issues
The market for Kvutzat Acro Ltd's (TLV:ACRO) stock was strong after it released a healthy earnings report last week. Despite this, our analysis suggests that there are some factors weakening the foundations of those good profit numbers.
Operating Revenue Or Not?
Companies will classify their revenue streams as either operating revenue or other revenue. Where possible, we prefer rely on operating revenue to get a better understanding of how the business is functioning. However, we note that when non-operating revenue increases suddenly, it will sometimes generate an unsustainable boost to profit. It's worth noting that Kvutzat Acro saw a big increase in non-operating revenue over the last year. In fact, our data indicates that non-operating revenue increased from ₪9.12m to ₪40.1m. If that non-operating revenue fails to manifest in the current year, then there's a real risk the bottom line profit result will be impacted negatively. Sometimes, you can get a better idea of the underlying earnings potential of a company by excluding unusual boosts to non-operating revenue.

How Do Unusual Items Influence Profit?
As well as that spike in non-operating revenue, we should also consider the ₪15m boost to profit coming from unusual items, over the last year. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And, after all, that's exactly what the accounting terminology implies. If Kvutzat Acro doesn't see that contribution repeat, then all else being equal we'd expect its profit to drop over the current year.
Our Take On Kvutzat Acro's Profit Performance
In its last report Kvutzat Acro benefitted from a spike in non-operating revenue which may have boosted its profit in a way that may be no more sustainable than low quality coal mining. Furthermore, unusual items also made a nice positive contribution to its profit, which may well drop next year (all else being equal) if these phenomena are not repeated. For the reasons mentioned above, we think that a perfunctory glance at Kvutzat Acro's statutory profits might make it look better than it really is on an underlying level. So while earnings quality is important, it's equally important to consider the risks facing Kvutzat Acro at this point in time.
