Be Wary Of Taizhou Water Group (HKG:1542) And Its Returns On Capital
If you're looking for a multi-bagger, there's a few things to keep an eye out for. In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. However, after investigating Taizhou Water Group (HKG:1542), we don't think it's current trends fit the mold of a multi-bagger.
What Is Return On Capital Employed (ROCE)?
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. The formula for this calculation on Taizhou Water Group is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.022 = CN¥97m ÷ (CN¥5.7b - CN¥1.2b) (Based on the trailing twelve months to June 2023).
Therefore, Taizhou Water Group has an ROCE of 2.2%. Ultimately, that's a low return and it under-performs the Water Utilities industry average of 6.0%.

What The Trend Of ROCE Can Tell Us
When we looked at the ROCE trend at Taizhou Water Group, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 2.2% from 10% five years ago. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. And if the increased capital generates additional returns, the business, and thus shareholders, will benefit in the long run.
The Bottom Line
While returns have fallen for Taizhou Water Group in recent times, we're encouraged to see that sales are growing and that the business is reinvesting in its operations. However, despite the promising trends, the stock has fallen 11% over the last three years, so there might be an opportunity here for astute investors. So we think it'd be worthwhile to look further into this stock given the trends look encouraging.
