We Think Kerry Logistics Network (HKG:636) Can Stay On Top Of Its Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Kerry Logistics Network Limited (HKG:636) makes use of debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. How Much Debt Does Kerry Logistics Network Carry?

The image below, which you can click on for greater detail, shows that Kerry Logistics Network had debt of HK$8.49b at the end of June 2023, a reduction from HK$10.9b over a year. However, because it has a cash reserve of HK$7.76b, its net debt is less, at about HK$726.7m.

How Strong Is Kerry Logistics Network's Balance Sheet?

We can see from the most recent balance sheet that Kerry Logistics Network had liabilities of HK$13.4b falling due within a year, and liabilities of HK$7.78b due beyond that. Offsetting this, it had HK$7.76b in cash and HK$9.16b in receivables that were due within 12 months. So its liabilities total HK$4.28b more than the combination of its cash and short-term receivables.

This deficit isn't so bad because Kerry Logistics Network is worth HK$12.3b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Looking at its net debt to EBITDA of 0.26 and interest cover of 4.2 times, it seems to us that Kerry Logistics Network is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Shareholders should be aware that Kerry Logistics Network's EBIT was down 74% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Kerry Logistics Network can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. That puts it in a very strong position to pay down debt.

Our View

Kerry Logistics Network's EBIT growth rate was a real negative on this analysis, although the other factors we considered were considerably better. In particular, we are dazzled with its conversion of EBIT to free cash flow. When we consider all the factors mentioned above, we do feel a bit cautious about Kerry Logistics Network's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
