Qinhuangdao Port (HKG:3369) Has A Pretty Healthy Balance Sheet

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Qinhuangdao Port Co., Ltd. (HKG:3369) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. You can click the graphic below for the historical numbers, but it shows that Qinhuangdao Port had CN¥6.13b of debt in March 2024, down from CN¥6.77b, one year before. However, because it has a cash reserve of CN¥3.42b, its net debt is less, at about CN¥2.71b.

How Healthy Is Qinhuangdao Port's Balance Sheet?

According to the last reported balance sheet, Qinhuangdao Port had liabilities of CN¥3.05b due within 12 months, and liabilities of CN¥5.54b due beyond 12 months. Offsetting these obligations, it had cash of CN¥3.42b as well as receivables valued at CN¥267.5m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥4.90b.

Qinhuangdao Port has a market capitalization of CN¥16.9b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

And remarkably, despite having net debt, it actually received more in interest over the last twelve months than it had to pay. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking. But the other side of the story is that Qinhuangdao Port saw its EBIT decline by 3.2% over the last year. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Qinhuangdao Port recorded free cash flow worth a fulsome 86% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.

Happily, Qinhuangdao Port's impressive interest cover implies it has the upper hand on its debt. But truth be told we feel its EBIT growth rate does undermine this impression a bit. We would also note that Infrastructure industry companies like Qinhuangdao Port commonly do use debt without problems. Taking all this data into account, it seems to us that Qinhuangdao Port takes a pretty sensible approach to debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns. The balance sheet is clearly the area to focus on when you are analysing debt.
