Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Qinhuangdao Port Co., Ltd. (HKG:3369) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Qinhuangdao Port Carry?
The image below, which you can click on for greater detail, shows that Qinhuangdao Port had debt of CN¥6.77b at the end of March 2023, a reduction from CN¥7.50b over a year. However, it does have CN¥5.32b in cash offsetting this, leading to net debt of about CN¥1.44b.
How Healthy Is Qinhuangdao Port's Balance Sheet?
The latest balance sheet data shows that Qinhuangdao Port had liabilities of CN¥2.99b due within a year, and liabilities of CN¥6.55b falling due after that. Offsetting these obligations, it had cash of CN¥5.32b as well as receivables valued at CN¥208.2m due within 12 months. So its liabilities total CN¥4.01b more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Qinhuangdao Port has a market capitalization of CN¥18.0b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Qinhuangdao Port has net debt of just 0.49 times EBITDA, suggesting it could ramp leverage without breaking a sweat. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So there's no doubt this company can take on debt while staying cool as a cucumber. The good news is that Qinhuangdao Port has increased its EBIT by 9.2% over twelve months, which should ease any concerns about debt repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Qinhuangdao Port can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Qinhuangdao Port generated free cash flow amounting to a very robust 87% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.
Our View
Qinhuangdao Port's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And the good news does not stop there, as its conversion of EBIT to free cash flow also supports that impression! We would also note that Infrastructure industry companies like Qinhuangdao Port commonly do use debt without problems. Looking at the bigger picture, we think Qinhuangdao Port's use of debt seems quite reasonable and we're not concerned about it. While debt does bring risk, when used wisely it can also bring a higher return on equity. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. Be aware that Qinhuangdao Port is showing 1 warning sign in our investment analysis , you should know about...
