Does Synertone Communication (HKG:1613) Have A Healthy Balance Sheet?
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Synertone Communication Corporation (HKG:1613) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Synertone Communication's Debt?
As you can see below, at the end of March 2022, Synertone Communication had HK$72.3m of debt, up from HK$69.0m a year ago. Click the image for more detail. However, it also had HK$19.6m in cash, and so its net debt is HK$52.7m.
How Healthy Is Synertone Communication's Balance Sheet?
The latest balance sheet data shows that Synertone Communication had liabilities of HK$163.0m due within a year, and liabilities of HK$2.97m falling due after that. Offsetting these obligations, it had cash of HK$19.6m as well as receivables valued at HK$53.7m due within 12 months. So it has liabilities totalling HK$92.7m more than its cash and near-term receivables, combined.
This deficit isn't so bad because Synertone Communication is worth HK$212.9m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Synertone Communication will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Over 12 months, Synertone Communication reported revenue of HK$114m, which is a gain of 26%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.
Caveat Emptor
While we can certainly appreciate Synertone Communication's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. Indeed, it lost a very considerable HK$81m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. For example, we would not want to see a repeat of last year's loss of HK$110m. So to be blunt we do think it is risky. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
