These 4 Measures Indicate That Talent Property Group (HKG:760) Is Using Debt Extensively
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Talent Property Group Limited (HKG:760) makes use of debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Talent Property Group's Net Debt?
As you can see below, Talent Property Group had CN¥780.9m of debt at June 2021, down from CN¥1.07b a year prior. However, it also had CN¥225.6m in cash, and so its net debt is CN¥555.3m.
How Healthy Is Talent Property Group's Balance Sheet?
The latest balance sheet data shows that Talent Property Group had liabilities of CN¥1.86b due within a year, and liabilities of CN¥602.7m falling due after that. On the other hand, it had cash of CN¥225.6m and CN¥99.0m worth of receivables due within a year. So its liabilities total CN¥2.14b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the CN¥170.9m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Talent Property Group would likely require a major re-capitalisation if it had to pay its creditors today.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Talent Property Group shareholders face the double whammy of a high net debt to EBITDA ratio (10.8), and fairly weak interest coverage, since EBIT is just 1.3 times the interest expense. This means we'd consider it to have a heavy debt load. One redeeming factor for Talent Property Group is that it turned last year's EBIT loss into a gain of CN¥50m, over the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Talent Property Group will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. In the last year, Talent Property Group's free cash flow amounted to 48% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.
Our View
On the face of it, Talent Property Group's interest cover left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least its conversion of EBIT to free cash flow is not so bad. Overall, it seems to us that Talent Property Group's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
