These 4 Measures Indicate That Hopson Development Holdings (HKG:754) Is Using Debt Extensively
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Hopson Development Holdings Limited (HKG:754) makes use of debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. You can click the graphic below for the historical numbers, but it shows that as of June 2021 Hopson Development Holdings had HK$129.4b of debt, an increase on HK$98.6b, over one year. However, it does have HK$66.9b in cash offsetting this, leading to net debt of about HK$62.5b.
How Healthy Is Hopson Development Holdings' Balance Sheet?
According to the last reported balance sheet, Hopson Development Holdings had liabilities of HK$120.3b due within 12 months, and liabilities of HK$103.1b due beyond 12 months. Offsetting this, it had HK$66.9b in cash and HK$7.78b in receivables that were due within 12 months. So it has liabilities totalling HK$148.8b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the HK$64.6b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Hopson Development Holdings would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Hopson Development Holdings has net debt to EBITDA of 3.1 suggesting it uses a fair bit of leverage to boost returns. But the high interest coverage of 8.9 suggests it can easily service that debt. Importantly, Hopson Development Holdings grew its EBIT by 96% over the last twelve months, and that growth will make it easier to handle its debt. But it is future earnings, more than anything, that will determine Hopson Development Holdings's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Hopson Development Holdings burned a lot of cash. Our View
On the face of it, Hopson Development Holdings's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at growing its EBIT; that's encouraging. Overall, we think it's fair to say that Hopson Development Holdings has enough debt that there are some real risks around the balance sheet. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. When analysing debt levels, the balance sheet is the obvious place to start.
