We Think Midea Real Estate Holding (HKG:3990) Is Taking Some Risk With Its Debt

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Midea Real Estate Holding Limited (HKG:3990) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. As you can see below, Midea Real Estate Holding had CN¥43.8b of debt at June 2023, down from CN¥53.1b a year prior. However, because it has a cash reserve of CN¥23.9b, its net debt is less, at about CN¥19.9b.

How Healthy Is Midea Real Estate Holding's Balance Sheet?

According to the last reported balance sheet, Midea Real Estate Holding had liabilities of CN¥149.5b due within 12 months, and liabilities of CN¥31.9b due beyond 12 months. Offsetting this, it had CN¥23.9b in cash and CN¥32.5b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥125.0b.

This deficit casts a shadow over the CN¥7.22b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Midea Real Estate Holding would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Overall, it seems to us that Midea Real Estate Holding's balance sheet is really quite a risk to the business.
