Is Shui On Land (HKG:272) A Risky Investment?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Shui On Land Limited (HKG:272) does carry debt. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is Shui On Land's Debt?

You can click the graphic below for the historical numbers, but it shows that as of December 2022 Shui On Land had CN¥39.3b of debt, an increase on CN¥34.7b, over one year. However, because it has a cash reserve of CN¥11.2b, its net debt is less, at about CN¥28.1b.

How Strong Is Shui On Land's Balance Sheet?

We can see from the most recent balance sheet that Shui On Land had liabilities of CN¥27.5b falling due within a year, and liabilities of CN¥33.0b due beyond that. Offsetting this, it had CN¥11.2b in cash and CN¥6.36b in receivables that were due within 12 months. So its liabilities total CN¥42.9b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the CN¥6.60b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Shui On Land would likely require a major re-capitalisation if it had to pay its creditors today.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Shui On Land has a rather high debt to EBITDA ratio of 5.0 which suggests a meaningful debt load. But the good news is that it boasts fairly comforting interest cover of 4.3 times, suggesting it can responsibly service its obligations. More concerning, Shui On Land saw its EBIT drop by 7.9% in the last twelve months. If that earnings trend continues the company will face an uphill battle to pay off its debt. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Shui On Land will need earnings to service that debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. Happily for any shareholders, Shui On Land actually produced more free cash flow than EBIT over the last three years. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

To be frank both Shui On Land's net debt to EBITDA and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Looking at the bigger picture, it seems clear to us that Shui On Land's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. The balance sheet is clearly the area to focus on when you are analysing debt.
