These 4 Measures Indicate That C&D International Investment Group (HKG:1908) Is Using Debt Extensively

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that C&D International Investment Group Limited (HKG:1908) does have debt on its balance sheet. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. The chart below, which you can click on for greater detail, shows that C&D International Investment Group had CN¥93.2b in debt in June 2024; about the same as the year before. However, it does have CN¥51.8b in cash offsetting this, leading to net debt of about CN¥41.4b.

How Healthy Is C&D International Investment Group's Balance Sheet?

The latest balance sheet data shows that C&D International Investment Group had liabilities of CN¥278.2b due within a year, and liabilities of CN¥84.9b falling due after that. Offsetting this, it had CN¥51.8b in cash and CN¥57.3b in receivables that were due within 12 months. So its liabilities total CN¥253.9b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the CN¥27.2b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, C&D International Investment Group would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Strangely C&D International Investment Group has a sky high EBITDA ratio of 5.5, implying high debt, but a strong interest coverage of 1k. So either it has access to very cheap long term debt or that interest expense is going to grow! Sadly, C&D International Investment Group's EBIT actually dropped 2.8% in the last year. If that earnings trend continues then its debt load will grow heavy like the heart of a polar bear watching its sole cub. The balance sheet is clearly the area to focus on when you are analysing debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Happily for any shareholders, C&D International Investment Group actually produced more free cash flow than EBIT over the last three years. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

To be frank both C&D International Investment Group's net debt to EBITDA and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making C&D International Investment Group stock a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. When analysing debt levels, the balance sheet is the obvious place to start.
