David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Hysan Development Company Limited (HKG:14) does use debt in its business. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Hysan Development's Net Debt?
As you can see below, at the end of December 2022, Hysan Development had HK$32.5b of debt, up from HK$26.6b a year ago. Click the image for more detail. However, it does have HK$2.56b in cash offsetting this, leading to net debt of about HK$30.0b.
How Strong Is Hysan Development's Balance Sheet?
We can see from the most recent balance sheet that Hysan Development had liabilities of HK$4.90b falling due within a year, and liabilities of HK$30.9b due beyond that. Offsetting this, it had HK$2.56b in cash and HK$327.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$32.9b.
Given this deficit is actually higher than the company's market capitalization of HK$23.8b, we think shareholders really should watch Hysan Development's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Strangely Hysan Development has a sky high EBITDA ratio of 10.7, implying high debt, but a strong interest coverage of 17.3. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Unfortunately, Hysan Development's EBIT flopped 11% over the last four quarters. If that sort of decline is not arrested, then the managing its debt will be harder than selling broccoli flavoured ice-cream for a premium. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Hysan Development's ability to maintain a healthy balance sheet going forward. Our View
To be frank both Hysan Development's level of total liabilities and its track record of managing its debt, based on its EBITDA, make us rather uncomfortable with its debt levels. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Once we consider all the factors above, together, it seems to us that Hysan Development's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. When analysing debt levels, the balance sheet is the obvious place to start.
