The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Yuexiu Property Company Limited (HKG:123) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is Yuexiu Property's Debt?
You can click the graphic below for the historical numbers, but it shows that as of June 2023 Yuexiu Property had CN¥99.8b of debt, an increase on CN¥86.0b, over one year. On the flip side, it has CN¥30.3b in cash leading to net debt of about CN¥69.5b.
How Healthy Is Yuexiu Property's Balance Sheet?
According to the last reported balance sheet, Yuexiu Property had liabilities of CN¥187.8b due within 12 months, and liabilities of CN¥96.5b due beyond 12 months. On the other hand, it had cash of CN¥30.3b and CN¥30.9b worth of receivables due within a year. So its liabilities total CN¥223.1b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the CN¥24.5b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Yuexiu Property would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Strangely Yuexiu Property has a sky high EBITDA ratio of 6.7, implying high debt, but a strong interest coverage of 149. So either it has access to very cheap long term debt or that interest expense is going to grow! If Yuexiu Property can keep growing EBIT at last year's rate of 11% over the last year, then it will find its debt load easier to manage. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Yuexiu Property's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Yuexiu Property generated free cash flow amounting to a very robust 82% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.
Our View
We feel some trepidation about Yuexiu Property's difficulty level of total liabilities, but we've got positives to focus on, too. For example, its interest cover and conversion of EBIT to free cash flow give us some confidence in its ability to manage its debt. Taking the abovementioned factors together we do think Yuexiu Property's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. When analysing debt levels, the balance sheet is the obvious place to start.
