As with many other companies Litian Pictures Holdings Limited (HKG:9958) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. The deficiency here weighs heavily on the CN¥257.6m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. After all, Litian Pictures Holdings would likely require a major re-capitalisation if it had to pay its creditors today. Indeed, it lost a very considerable CN¥249m at the EBIT level. Considering that alongside the liabilities mentioned above make us nervous about the company. It would need to improve its operations quickly for us to be interested in it. For example, we would not want to see a repeat of last year's loss of CN¥296m. In the meantime, we consider the stock to be risky. The balance sheet is clearly the area to focus on when you are analysing debt.
