Just because a business does not make any money, does not mean that the stock will go down. For example, biotech and mining exploration companies often lose money for years before finding success with a new treatment or mineral discovery. But the harsh reality is that very many loss making companies burn through all their cash and go bankrupt.

So, the natural question for Yidu Tech (HKG:2158) shareholders is whether they should be concerned by its rate of cash burn. In this article, we define cash burn as its annual (negative) free cash flow, which is the amount of money a company spends each year to fund its growth. The first step is to compare its cash burn with its cash reserves, to give us its 'cash runway'.

Does Yidu Tech Have A Long Cash Runway?

You can calculate a company's cash runway by dividing the amount of cash it has by the rate at which it is spending that cash. When Yidu Tech last reported its balance sheet in March 2023, it had zero debt and cash worth CN¥3.8b. Importantly, its cash burn was CN¥378m over the trailing twelve months. So it had a cash runway of about 9.9 years from March 2023. Importantly, though, analysts think that Yidu Tech will reach cashflow breakeven before then. In that case, it may never reach the end of its cash runway. Depicted below, you can see how its cash holdings have changed over time.

How Well Is Yidu Tech Growing?

It was fairly positive to see that Yidu Tech reduced its cash burn by 45% during the last year. But the revenue dip of 35% in the same period was a bit concerning. In light of the data above, we're fairly sanguine about the business growth trajectory. While the past is always worth studying, it is the future that matters most of all. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.

How Easily Can Yidu Tech Raise Cash?

We are certainly impressed with the progress Yidu Tech has made over the last year, but it is also worth considering how costly it would be if it wanted to raise more cash to fund faster growth. Issuing new shares, or taking on debt, are the most common ways for a listed company to raise more money for its business. One of the main advantages held by publicly listed companies is that they can sell shares to investors to raise cash and fund growth. We can compare a company's cash burn to its market capitalisation to get a sense for how many new shares a company would have to issue to fund one year's operations.

Since it has a market capitalisation of CN¥4.1b, Yidu Tech's CN¥378m in cash burn equates to about 9.2% of its market value. Given that is a rather small percentage, it would probably be really easy for the company to fund another year's growth by issuing some new shares to investors, or even by taking out a loan.

Is Yidu Tech's Cash Burn A Worry?

It may already be apparent to you that we're relatively comfortable with the way Yidu Tech is burning through its cash. In particular, we think its cash runway stands out as evidence that the company is well on top of its spending.
