CGN Mining (HKG:1164) Is Carrying A Fair Bit Of Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, CGN Mining Company Limited (HKG:1164) does carry debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is CGN Mining's Debt?

You can click the graphic below for the historical numbers, but it shows that as of June 2024 CGN Mining had HK$2.74b of debt, an increase on HK$2.47b, over one year. On the flip side, it has HK$1.14b in cash leading to net debt of about HK$1.60b.

How Healthy Is CGN Mining's Balance Sheet?

We can see from the most recent balance sheet that CGN Mining had liabilities of HK$2.21b falling due within a year, and liabilities of HK$1.52b due beyond that. Offsetting this, it had HK$1.14b in cash and HK$902.9m in receivables that were due within 12 months. So its liabilities total HK$1.69b more than the combination of its cash and short-term receivables.

Given CGN Mining has a market capitalization of HK$10.0b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine CGN Mining's ability to maintain a healthy balance sheet going forward. Over 12 months, CGN Mining reported revenue of HK$8.5b, which is a gain of 104%, although it did not report any earnings before interest and tax. So there's no doubt that shareholders are cheering for growth

Caveat Emptor

Even though CGN Mining managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Indeed, it lost HK$175m at the EBIT level. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. On the bright side, we note that trailing twelve month EBIT is worse than the free cash flow of HK$1.0b and the profit of HK$431m. So one might argue that there's still a chance it can get things on the right track. The balance sheet is clearly the area to focus on when you are analysing debt.
