David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that BOC Aviation Limited (HKG:2588) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. As you can see below, BOC Aviation had US$15.8b of debt, at June 2023, which is about the same as the year before. You can click the chart for greater detail. However, it also had US$554.8m in cash, and so its net debt is US$15.2b.
A Look At BOC Aviation's Liabilities
Zooming in on the latest balance sheet data, we can see that BOC Aviation had liabilities of US$3.96b due within 12 months and liabilities of US$13.6b due beyond that. Offsetting these obligations, it had cash of US$554.8m as well as receivables valued at US$207.2m due within 12 months. So it has liabilities totalling US$16.8b more than its cash and near-term receivables, combined.
The deficiency here weighs heavily on the US$5.23b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, BOC Aviation would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 2.1 times and a disturbingly high net debt to EBITDA ratio of 19.1 hit our confidence in BOC Aviation like a one-two punch to the gut. The debt burden here is substantial. The good news is that BOC Aviation improved its EBIT by 6.1% over the last twelve months, thus gradually reducing its debt levels relative to its earnings. But it is future earnings, more than anything, that will determine BOC Aviation's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, BOC Aviation recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.
Our View
On the face of it, BOC Aviation's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Taking into account all the aforementioned factors, it looks like BOC Aviation has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. The balance sheet is clearly the area to focus on when you are analysing debt.
