Launch Tech (HKG:2488) Will Be Hoping To Turn Its Returns On Capital Around
If you're looking at a mature business that's past the growth phase, what are some of the underlying trends that pop up? When we see a declining return on capital employed (ROCE) in conjunction with a declining base of capital employed, that's often how a mature business shows signs of aging. This indicates to us that the business is not only shrinking the size of its net assets, but its returns are falling as well. And from a first read, things don't look too good at Launch Tech (HKG:2488), so let's see why.
Return On Capital Employed (ROCE): What Is It?
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. The formula for this calculation on Launch Tech is:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.059 = CN¥76m ÷ (CN¥2.0b - CN¥695m) (Based on the trailing twelve months to December 2022).
So, Launch Tech has an ROCE of 5.9%. In absolute terms, that's a low return, but it's much better than the Auto Components industry average of 4.2%.

While the past is not representative of the future, it can be helpful to know how a company has performed historically, which is why we have this chart above. What Does the ROCE Trend For Launch Tech Tell Us?
In terms of Launch Tech's historical ROCE movements, the trend doesn't inspire confidence. Unfortunately the returns on capital have diminished from the 11% that they were earning five years ago. And on the capital employed front, the business is utilizing roughly the same amount of capital as it was back then. Since returns are falling and the business has the same amount of assets employed, this can suggest it's a mature business that hasn't had much growth in the last five years. So because these trends aren't typically conducive to creating a multi-bagger, we wouldn't hold our breath on Launch Tech becoming one if things continue as they have.
The Bottom Line On Launch Tech's ROCE
In the end, the trend of lower returns on the same amount of capital isn't typically an indication that we're looking at a growth stock. Unsurprisingly then, the stock has dived 74% over the last five years, so investors are recognizing these changes and don't like the company's prospects. Unless there is a shift to a more positive trajectory in these metrics, we would look elsewhere.
On a final note, we've found 1 warning sign for Launch Tech that we think you should be aware of.
