We Think Eleco's (LON:ELCO) Solid Earnings Are Understated

Eleco Plc (LON:ELCO) announced a healthy earnings result recently, and the market rewarded it with a strong uplift in the stock price. According to our analysis of the report, the strong headline profit numbers are supported by strong earnings fundamentals.

Zooming In On Eleco's Earnings

As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Over the twelve months to December 2024, Eleco recorded an accrual ratio of -0.14. That indicates that its free cash flow quite significantly exceeded its statutory profit. Indeed, in the last twelve months it reported free cash flow of UK£5.6m, well over the UK£3.33m it reported in profit. Eleco shareholders are no doubt pleased that free cash flow improved over the last twelve months.

That might leave you wondering what analysts are forecasting in terms of future profitability. Luckily, you can click here to see an interactive graph depicting future profitability, based on their estimates.

Our Take On Eleco's Profit Performance

Eleco's accrual ratio is solid, and indicates strong free cash flow, as we discussed, above. Because of this, we think Eleco's earnings potential is at least as good as it seems, and maybe even better! And the EPS is up 20% annually, over the last three years. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. Obviously, we love to consider the historical data to inform our opinion of a company. But it can be really valuable to consider what other analysts are forecasting. Gold miners still look inexpensive because the market thinks we're near the top of the cycle. Given what's happening to the dollar, I'm not so sure.

Between 2003 and 2011, gold nearly went 5x. Dollar went weak too. The gold companies did bad. It is worth noting that between 2003 and 2011, there was 2008! I will leave it your inference and research.
