Does Scanfil Oyj (HEL:SCANFL) Have A Healthy Balance Sheet?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk'. When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Scanfil Oyj (HEL:SCANFL) does carry debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Scanfil Oyj's Debt?

You can click the graphic below for the historical numbers, but it shows that Scanfil Oyj had €41.9m of debt in March 2020, down from €46.9m, one year before. On the flip side, it has €20.7m in cash leading to net debt of about €21.2m.

How Strong Is Scanfil Oyj's Balance Sheet?

The latest balance sheet data shows that Scanfil Oyj had liabilities of €131.2m due within a year, and liabilities of €46.2m falling due after that. On the other hand, it had cash of €20.7m and €118.2m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by €38.5m.

Of course, Scanfil Oyj has a market capitalization of €326.9m, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Scanfil Oyj's net debt is only 0.41 times its EBITDA. And its EBIT easily covers its interest expense, being 57.8 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. And we also note warmly that Scanfil Oyj grew its EBIT by 20% last year, making its debt load easier to handle. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Scanfil Oyj can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. In the last three years, Scanfil Oyj's free cash flow amounted to 48% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.

The good news is that Scanfil Oyj's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its net debt to EBITDA is also very heartening. Zooming out, Scanfil Oyj seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity. When analysing debt levels, the balance sheet is the obvious place to start.
