These 4 Measures Indicate That Corporación Acciona Energías Renovables (BME:ANE) Is Using Debt In A Risky Way
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Corporación Acciona Energías Renovables, S.A. (BME:ANE) does carry debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Corporación Acciona Energías Renovables Carry?
The image below, which you can click on for greater detail, shows that at June 2024 Corporación Acciona Energías Renovables had debt of €5.01b, up from €3.70b in one year. However, because it has a cash reserve of €487.0m, its net debt is less, at about €4.52b.
How Strong Is Corporación Acciona Energías Renovables' Balance Sheet?
According to the last reported balance sheet, Corporación Acciona Energías Renovables had liabilities of €2.21b due within 12 months, and liabilities of €6.78b due beyond 12 months. On the other hand, it had cash of €487.0m and €995.0m worth of receivables due within a year. So its liabilities total €7.51b more than the combination of its cash and short-term receivables.
Given this deficit is actually higher than the company's market capitalization of €6.60b, we think shareholders really should watch Corporación Acciona Energías Renovables's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Corporación Acciona Energías Renovables has a debt to EBITDA ratio of 4.1 and its EBIT covered its interest expense 4.2 times. This suggests that while the debt levels are significant, we'd stop short of calling them problematic. Even worse, Corporación Acciona Energías Renovables saw its EBIT tank 29% over the last 12 months. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Corporación Acciona Energías Renovables's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Corporación Acciona Energías Renovables saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both Corporación Acciona Energías Renovables's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. And even its net debt to EBITDA fails to inspire much confidence. Taking into account all the aforementioned factors, it looks like Corporación Acciona Energías Renovables has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. For example, we've discovered 5 warning signs for Corporación Acciona Energías Renovables (1 is concerning!) that you should be aware of before investing here.
