The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Aedas Homes, S.A. (BME:AEDAS) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. What Is Aedas Homes's Debt?
As you can see below, at the end of March 2022, Aedas Homes had €466.6m of debt, up from €353.0m a year ago. Click the image for more detail. On the flip side, it has €249.6m in cash leading to net debt of about €217.0m.
How Strong Is Aedas Homes' Balance Sheet?
According to the last reported balance sheet, Aedas Homes had liabilities of €603.5m due within 12 months, and liabilities of €318.9m due beyond 12 months. Offsetting this, it had €249.6m in cash and €64.7m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €608.0m.
This deficit is considerable relative to its market capitalization of €690.4m, so it does suggest shareholders should keep an eye on Aedas Homes' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Aedas Homes has net debt of just 1.5 times EBITDA, indicating that it is certainly not a reckless borrower. And this view is supported by the solid interest coverage, with EBIT coming in at 7.3 times the interest expense over the last year. And we also note warmly that Aedas Homes grew its EBIT by 13% last year, making its debt load easier to handle. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Aedas Homes burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
We'd go so far as to say Aedas Homes's conversion of EBIT to free cash flow was disappointing. But at least it's pretty decent at growing its EBIT; that's encouraging. Once we consider all the factors above, together, it seems to us that Aedas Homes's debt is making it a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. There's no doubt that we learn most about debt from the balance sheet.
