When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Neinor Homes, S.A. (BME:HOME) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

We can see from the most recent balance sheet that Neinor Homes had liabilities of €488.7m falling due within a year, and liabilities of €374.9m due beyond that. On the other hand, it had cash of €390.3m and €80.7m worth of receivables due within a year. So it has liabilities totalling €392.5m more than its cash and near-term receivables, combined.
This deficit isn't so bad because Neinor Homes is worth €1.09b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
We'd say that Neinor Homes's moderate net debt to EBITDA ratio ( being 2.0), indicates prudence when it comes to debt. And its strong interest cover of 45.4 times, makes us even more comfortable. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Based on what we've seen Neinor Homes is not finding it easy, given its EBIT growth rate, but the other factors we considered give us cause to be optimistic. In particular, we are dazzled with its interest cover. When we consider all the factors mentioned above, we do feel a bit cautious about Neinor Homes's use of debt. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky.
