Is Fraport (ETR:FRA) A Risky Investment?

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Fraport AG (ETR:FRA) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Fraport Carry?

The image below, which you can click on for greater detail, shows that at March 2022 Fraport had debt of €10.3b, up from €9.50b in one year. On the flip side, it has €2.34b in cash leading to net debt of about €8.00b.

How Strong Is Fraport's Balance Sheet?

According to the last reported balance sheet, Fraport had liabilities of €1.47b due within 12 months, and liabilities of €11.2b due beyond 12 months. Offsetting this, it had €2.34b in cash and €286.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €10.1b.

The deficiency here weighs heavily on the €3.77b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Fraport would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Fraport shareholders face the double whammy of a high net debt to EBITDA ratio (18.4), and fairly weak interest coverage, since EBIT is just 0.11 times the interest expense. The debt burden here is substantial. However, the silver lining was that Fraport achieved a positive EBIT of €28m in the last twelve months, an improvement on the prior year's loss. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Fraport can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. During the last year, Fraport burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

On the face of it, Fraport's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least its EBIT growth rate is not so bad. It's also worth noting that Fraport is in the Infrastructure industry, which is often considered to be quite defensive. After considering the datapoints discussed, we think Fraport has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
