Earnings Troubles May Signal Larger Issues for EnviTec Biogas (ETR:ETG) Shareholders

Last week's earnings announcement from EnviTec Biogas AG (ETR:ETG) was disappointing to investors, with a sluggish profit figure. We did some further digging and think they have a few more reasons to be concerned beyond the statutory profit.

A Closer Look At EnviTec Biogas' Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

Over the twelve months to December 2024, EnviTec Biogas recorded an accrual ratio of 0.40. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. Even though it reported a profit of €28.6m, a look at free cash flow indicates it actually burnt through €65m in the last year. It's worth noting that EnviTec Biogas generated positive FCF of €28m a year ago, so at least they've done it in the past.

As we have made quite clear, we're a bit worried that EnviTec Biogas didn't back up the last year's profit with free cashflow. As a result, we think it may well be the case that EnviTec Biogas' underlying earnings power is lower than its statutory profit. But the good news is that its EPS growth over the last three years has been very impressive.
