These 4 Measures Indicate That MTU Aero Engines (ETR:MTX) Is Using Debt Reasonably Well

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, MTU Aero Engines AG (ETR:MTX) does carry debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does MTU Aero Engines Carry?

The chart below, which you can click on for greater detail, shows that MTU Aero Engines had €1.54b in debt in June 2023; about the same as the year before. However, it also had €1.21b in cash, and so its net debt is €325.0m.

How Healthy Is MTU Aero Engines' Balance Sheet?

According to the last reported balance sheet, MTU Aero Engines had liabilities of €3.78b due within 12 months, and liabilities of €2.23b due beyond 12 months. Offsetting this, it had €1.21b in cash and €2.34b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €2.46b.

This deficit isn't so bad because MTU Aero Engines is worth a massive €11.3b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

MTU Aero Engines's net debt is only 0.40 times its EBITDA. And its EBIT covers its interest expense a whopping 78.6 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On top of that, MTU Aero Engines grew its EBIT by 51% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if MTU Aero Engines can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. In the last three years, MTU Aero Engines's free cash flow amounted to 48% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.

MTU Aero Engines's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And the good news does not stop there, as its EBIT growth rate also supports that impression! Looking at the bigger picture, we think MTU Aero Engines's use of debt seems quite reasonable and we're not concerned about it. While debt does bring risk, when used wisely it can also bring a higher return on equity. There's no doubt that we learn most about debt from the balance sheet.
